Factor Analysis and Arbitrage Pricing in Large Asset Economies

چکیده

The paper develops a framework for factor analysis and arbitrage pricing in a large asset economy modeled as one with a continuum of assets. It is shown that the assumptions of absence of arbitrage opportunities and that returns have a strict factor structure imply exact factor-pricing for a full measure of assets. Interpreting finite subsets of assets as random draws from the underlying economy, there is probability one that every asset in a finite sample is exactly factor-priced. It is further shown that approximate factor structures exist in general and that they can be chosen optimally according to a measure of their explanatory power. Factor structures in the present model are also robust to asset repackaging and to the use of proxies to approximate the true factors. The Second Fundamental Theorem of Asset Pricing: A New Approach

This article presents a new definition of market completeness that is independent of the notions of no arbitrage and equivalent martingale measures. Our definition has many advantages, all shown herein. First, it preserves the Second Fundamental Theorem of Asset Pricing, even in complex economies. Second, under our definition, the market can be complete yet arbitrage opportunities exist. This i...

Exact Arbitrage, Well-Diversi ed Portfolios and Asset Pricing in Large Markets

For a market with an atomless continuum of assets, we formulate the intuitive idea of a \well-diversi ed" portfolio, and present a notion of \exact arbitrage", strictly weaker than the more conventional notion of \asymptotic arbitrage", and necessary and suÆcient for the validity of an APT pricing formula. Our formula involves \essential" risk, one based on a speci c index portfolio constructed...

Exact arbitrage, well-diversified portfolios and asset pricing in large markets

For a market with an atomless continuum of assets, we formulate the intuitive idea of a ‘‘well-diversified’’ portfolio, and present a notion of ‘‘exact arbitrage’’, strictly weaker than the more conventional notion of ‘‘asymptotic arbitrage’’, and necessary and sufficient for the validity of an APT pricing formula. Our formula involves ‘‘essential’’ risk, one based on a specific index portfolio...

A note on arbitrage, approximate arbitrage and the fundamental theorem of asset pricing

We provide a critical analysis of the proof of the fundamental theorem of asset pricing given in the paper Arbitrage and approximate arbitrage: the fundamental theorem of asset pricing by B. Wong and C.C. Heyde (Stochastics, 2010) in the context of incomplete Itô-process models. We show that their approach can only work in the known case of a complete nancial market model and give an explicit c...

Exact Arbitrage and Portfolio Analysis in Large Asset Markets

We provide a detailed portfolio analysis for a nancial market with an atomless continuum of assets. In the context of an exact arbitrage pricing theory (EAPT), we go beyond the characterization of the existence of important portfolios (normalized riskless, mean, cost, factor and mean-variance eÆcient portfolios) to furnish exact portfolio compositions in terms of explicit portfolio weights. Suc...
